Its in SETTINGS/STORE. What does this function actually do? Does it mean if you are not using wifi and have this set to OFF them apps won't download as it won't use 3G?

Correct, it's a way to save your data plan, and avoid the 20mb cap on app size on 3G. Just uses WiFi for downloads of apps.
